RAG, or Retrieval-Augmented Generation, is a pattern where an AI agent first retrieves relevant source documents and then uses them to generate an answer. In practice, it means the model does not rely only on what it “remembers”; it looks up current policy, procedures, or records before responding.

How It Works

Think of RAG like a compliance officer asking Legal for the latest policy before answering a question.

If someone asks, “Can we approve this payment to a high-risk jurisdiction?”, a normal AI model may answer from general training data. A RAG-based agent does something stricter:

  • It searches approved sources first:
    • internal AML policies
    • sanctions screening rules
    • payment processing SOPs
    • regulatory guidance
  • It pulls back the most relevant passages.
  • It feeds those passages into the language model.
  • The model writes an answer grounded in those documents.

That matters because compliance decisions are not about clever wording. They depend on the current rule set, not whatever was true when the model was trained.

A simple analogy: imagine a junior analyst who never answers from memory. They always open the policy binder, find the exact section, and then draft a response. RAG is that workflow, automated.

Here’s the basic flow:

  1. User asks a question
    • Example: “Do we need enhanced due diligence for this merchant?”
  2. Retriever searches approved knowledge
    • It queries indexed documents, FAQs, case notes, or policy manuals.
  3. Relevant context is selected
    • Only the best matches are passed to the model.
  4. LLM generates the response
    • The answer is based on retrieved text, not free-form guessing.
  5. Optional citations are attached
    • This is important for auditability and review.

For compliance teams in payments, that last step is where RAG becomes useful. You can trace an answer back to source material instead of treating it like a black box opinion.

Why It Matters

  • Reduces hallucinations

    • A general-purpose model can invent policy details or misstate thresholds.
    • RAG narrows the answer to approved documents.
  • Keeps answers aligned with current policy

    • Payment rules change often: sanctions lists, merchant risk rules, chargeback handling, KYC thresholds.
    • RAG can point to the latest version instead of stale training data.
  • Supports audit and review

    • If the system shows which policy sections were used, compliance can validate the reasoning.
    • That makes internal sign-off much easier than reviewing unsupported AI output.
  • Improves operational consistency

    • Frontline teams get standardized answers for recurring questions.
    • Fewer ad hoc interpretations means fewer control gaps.

Real Example

A payments company builds an internal AI agent for merchant onboarding reviews.

An analyst asks:

“Does this merchant category require enhanced due diligence and senior approval?”

The agent uses RAG against these sources:

  • merchant risk classification policy
  • prohibited business list
  • regional sanctions guidance
  • onboarding checklist
  • recent compliance memos

The retriever finds a section stating:

  • high-risk MCCs require EDD
  • merchants operating in certain geographies need senior approval
  • any mismatch between declared activity and website content triggers manual review

The model then returns:

  • whether EDD is required
  • which approval path applies
  • what evidence should be collected
  • links to the exact policy excerpts used

That gives compliance a practical tool:

  • faster triage for analysts
  • fewer missed steps in onboarding
  • better documentation if regulators ask how decisions were made

This is much safer than asking a generic chatbot, “What should we do?” and hoping it remembers payment compliance correctly.
