Chain of thought is the step-by-step reasoning an AI model uses to work through a problem before producing an answer. In AI agents, chain of thought is the internal sequence of intermediate decisions that helps the agent evaluate context, compare options, and choose an action.

How It Works

Think of it like a credit committee reviewing a loan application.

A good committee does not jump from “applicant submitted documents” to “approve” or “decline.” It checks income, debt burden, employment stability, policy rules, exceptions, and fraud signals in order. Chain of thought is the AI agent doing that same kind of structured reasoning before it responds.

For a lending product manager, the important part is this: the agent is not just retrieving facts. It is combining facts with rules and context to decide what to do next.

A simple flow looks like this:

  • Read the user request or case
  • Pull relevant data from systems
  • Compare the data against policy and thresholds
  • Identify missing information or conflicts
  • Choose an action: answer, ask a follow-up, escalate, or trigger a workflow

In practice, this often happens inside an agent loop:

Without those controls, more reasoning just means more opportunities for wrong decisions at scale.

Imagine a bank’s lending assistant handling a small business working capital application.

The borrower submits:

  • business bank statements
  • tax returns
  • director ID documents
  • requested loan amount

The agent’s chain of thought-style process might be:

  1. Check completeness

    • Are all required documents present?
    • If not, request missing items before continuing.
  2. Validate basic eligibility

    • Is the business operating in an approved sector?
    • Does it meet minimum trading history requirements?
  3. Assess affordability

    • Compare monthly inflows against existing obligations.
    • Estimate whether repayments fit within policy thresholds.
  4. Look for risk signals

    • Large unexplained cash deposits
    • Mismatched director details
    • Recent adverse bureau events
  5. Decide next action

    • If everything passes: recommend pre-approval.
    • If something is unclear: route to underwriting.
    • If there’s a hard stop: decline and explain why in plain language.

What matters here is not that the model “thinks like a human.” What matters is that it follows a predictable decision path aligned to lending policy.

A production-grade implementation would usually keep this reasoning behind the scenes and expose only:

  • the outcome
  • key reasons
  • evidence used
  • escalation status

That gives you explainability without turning the UI into a transcript of internal model chatter.
